The future isn’t what it used to be
Dear Readers,
It is human nature to want to see into the future during times of uncertainty and volatility. Yet I have learnt over many years that stock market forecasting has largely proved futile. This is because financial markets are complex, adaptive systems driven by unpredictable human behaviour and countless variables, causing even experts to be wrong more than half the time! Indeed, academic research shows forecasts are often no better than random chance, with models often suffering from behavioural biases.
There are a number of key reasons why forecasting fails:
- Too many variables: Markets are influenced by unpredictable geopolitical events (the current Gulf conflict is a case in point), economic shifts and human sentiment.
- The "expert" failure: Studies suggest that market predictions are correct only about 48% of the time, often underperforming random chance.
- Psychological needs: Forecasting fulfils a desire for control in a volatile, uncontrollable environment, creating a "false sense of certainty".
- The narrative fallacy: Humans try to create simple stories to explain complex, chaotic and unpredictable events.
- Inability to time the market: As I wrote in last month’s Wealth Matters, missing only the top ten best trading days over 30 years can cut investment returns in half, often because those days occur just after a major downturn.
So what are the alternatives I have learnt from my decades in wealth management?
- Stay the course: Long-term investment strategies generally outperform attempts to trade in and out of the market.
- Diversification: Building a balanced portfolio helps manage risk in the face of unforeseen short-term events.
- Focus on fundamentals: Focus on company value and long-term trends rather than short-term price movements.
